Clock is Winding Down on Short Sale Debt Relief Act

The clock is winding down on tax breaks available to homeowners looking to avoid taxation on forgiven mortgage debt through a foreclosure or short sale.

The Mortgage Debt Relief Act of 2007 will expire at the end of the year if Congress does not take action to extend it.  This could be devastating to many underwater North County Coastal homeowners in Carmel Valley, Del Mar and Solana Beach or Encinitas.  The housing market correction has come later to the north county coastal areas.  There are still underwater homeowners in our area that would greatly benefit from debt relief.

Without this debt relief law, homeowners all over Coastal San Diego who choose a short sale or loan modification to avoid foreclosure may have to pay taxes on the amount that is forgiven. Visit our Short Sale Information Guide for more details.

HERE ARE THE FACTS on Mortgage Debt Relief:

Up until December 31, 2012, taxpayers that qualify under the guidelines of the Mortgage Forgiveness Debt Relief Act and Debt Cancellation can discharge the amount of forgiven debt as taxable income.  You can view the qualification through the IRS website. Summarizing the site:  If you complete a short sale or your property is foreclosed on, you will not have to claim the difference in the amount of settlement as taxable income. However, if you complete either of the above AFTER this expires in 2012, you WILL be held responsible for the difference as taxable income.

Here is an example:

Before December 31, 2012

After December 31, 2012

  • If you owe $300,000 and the property sells for $200,000
  • $100,000 difference in reported income is NOT taxable in most cases
  • $100,000 @ 0% = $0 in additional taxes owed to the IRS*
  • If you owe $300,000 and the property sells for $200,000
  • $100,000 difference in reported income IS taxable in most cases
  • $100,000 @ 35% tax bracket = $35,000 in additional taxes owed to the IRS*
